What is an ETF?
An exchange-traded fund (ETF) is a pooled investment vehicle that holds a basket of assets — stocks, bonds, commodities, or derivatives — and issues shares that trade on an exchange throughout the day at market prices, exactly like a single stock. One share of an ETF gives an investor fractional exposure to the entire underlying basket. ETFs combine the diversification of a mutual fund with the intraday liquidity, transparency, and order flexibility of a stock: they can be bought with limit orders, sold short, traded on margin, and optioned.
How ETFs Work: Creation, Redemption, and Pricing
The ETF's price stays anchored to the value of its holdings through the creation/redemption mechanism, operated by authorized participants (APs) — large institutions that transact directly with the fund:
- Net Asset Value (NAV) = (Total value of holdings − liabilities) / shares outstanding, calculated once daily.
- Intraday indicative value (iNAV/IIV) = a real-time estimate of NAV, published every 15 seconds.
- If the ETF trades above NAV (a premium), APs buy the underlying basket, deliver it to the fund, receive newly created ETF shares, and sell them — pushing the price back to NAV.
- If the ETF trades below NAV (a discount), APs buy ETF shares, redeem them for the underlying basket, and sell the basket.
This arbitrage keeps most liquid ETFs trading within a few basis points of NAV. Key metrics for evaluating an ETF:
- Expense ratio — annual management fee as a percentage of assets.
- Tracking difference — the actual return gap between the ETF and its index.
- Bid-ask spread — the real transaction cost, which varies from 0.01% on SPY to 0.50%+ on niche funds.
Worked Example: SPY vs. Its Basket
SPY, the SPDR S&P 500 ETF, holds all 500 S&P constituents in index weights. If the S&P 500's aggregate NAV per share is $640.00 at 11:00 AM and SPY trades at $640.35, APs short SPY and buy the underlying basket, compressing the spread within seconds. An investor buying 10 shares at $640.05 with a $0.01 spread pays an effective transaction cost of about 0.002% — versus 0.5%–1% loads or wider spreads in less efficient vehicles. Over a year, SPY's 0.0945% expense ratio costs $9.45 per $10,000 invested.
Contrast with a thinly traded thematic ETF holding illiquid small caps: the quoted spread is 0.40%, and in a stress event the fund trades at a 2% discount to NAV because the underlying basket itself is hard to trade. The creation/redemption arbitrage is only as strong as the liquidity of the underlying assets.
When Traders and Investors Use ETFs
- Core portfolio building. Broad index ETFs (S&P 500, total market, aggregate bond) form the low-cost backbone of most portfolios.
- Sector and factor exposure. Traders rotate through sector ETFs (XLK, XLF, XLE) to express macro views without single-stock risk — see stock sector rotation.

- Hedging. Shorting an index ETF or buying index ETF puts hedges a portfolio without liquidating holdings.

Limitations and Common Misconceptions
- "ETF" does not mean "safe." The wrapper is neutral; risk comes from the holdings. A 3x leveraged volatility ETF and a Treasury bill ETF share a structure and nothing else.
- Leveraged ETFs decay. Daily reset compounding causes leveraged and inverse ETFs to lose value in choppy sideways markets even when the underlying index is flat over weeks.
- Premiums/discounts matter in stressed markets. In March 2020, some bond ETFs traded at 4–6% discounts to NAV when the underlying bond market froze. The arbitrage mechanism depends on tradable underlying assets.
- Market orders at the open are costly. ETF spreads widen in the first and last minutes of the session; use limit orders.
- Tax efficiency is real but not universal. The in-kind redemption mechanism minimizes capital-gains distributions for equity ETFs, but commodity and derivatives-based ETFs (structured as grantor trusts or LPs) generate K-1s or futures tax treatment.
