What is a synthetic asset-backed security?
A synthetic asset-backed security (synthetic ABS) is a structured finance product that replicates the economic exposure of a traditional asset-backed security without holding the underlying assets. Instead of owning a pool of loans or receivables, the issuer creates a credit-linked note or a collateralized debt obligation (CDO) that references a portfolio of assets. The synthetic ABS pays interest and principal based on the performance of the reference portfolio, and the credit risk is transferred through credit default swaps (CDS) or other credit derivatives. The structure allows an issuer to gain exposure to a pool of assets — such as auto loans, credit card receivables, or corporate bonds — without the balance sheet and legal costs of purchasing the assets.
How is a synthetic ABS structured?
A synthetic ABS typically uses one of two structures:
1. Credit-linked note (CLN): An investor buys a note from a special purpose vehicle (SPV). The SPV uses the proceeds to purchase high-quality collateral, usually government bonds. The SPV simultaneously sells protection on a reference portfolio via a CDS. The investor receives a coupon from the collateral plus the CDS premium. If a credit event occurs in the reference portfolio, the SPV pays the loss to the protection buyer, and the investor's principal is reduced by the loss amount.
2. Synthetic CDO: A sponsor creates a CDO that references a portfolio of corporate bonds or loans. The CDO issues tranches with varying seniority. The equity tranche absorbs first losses, the mezzanine tranches absorb subsequent losses, and the senior tranche absorbs final losses. The CDO sells protection on the reference portfolio and distributes the premium to tranche holders.
The key formula is the tranche loss absorption: if the reference portfolio has a notional value of $100 million and the equity tranche is $5 million, the equity tranche is wiped out when portfolio losses exceed 5%. The mezzanine tranche begins to lose principal when losses exceed 5% and is exhausted when losses reach the mezzanine attachment point.
Worked example
In 2024, a bank sponsors a synthetic ABS referencing a $500 million portfolio of subprime auto loans. The structure issues three tranches:
- Equity tranche: $25 million (5% attachment point), receives 15% coupon plus excess spread.
- Mezzanine tranche: $75 million (5% to 20% attachment point), receives 8% coupon.
- Senior tranche: $400 million (20% to 100% attachment point), receives 4% coupon.
The bank buys protection on the portfolio through a CDS, paying a 300 basis point premium to the SPV. The SPV collects $15 million annually in CDS premiums. After one year, the auto loan portfolio experiences 6% cumulative losses, or $30 million. The equity tranche absorbs the first $25 million and is wiped out. The mezzanine tranche absorbs the next $5 million, reducing its principal from $75 million to $70 million. The senior tranche is untouched. The equity investor loses 100% of their $25 million investment. The mezzanine investor loses 6.67% of their principal.
When traders use synthetic ABS
Traders and institutions use synthetic ABS to gain or hedge credit exposure without the operational burden of owning physical assets. A hedge fund uses a synthetic ABS to take a leveraged long position in a credit portfolio. An insurance company uses a synthetic ABS to earn a higher yield on its investment portfolio while accepting credit risk. A bank uses a synthetic ABS to transfer regulatory capital risk off its balance sheet without selling the underlying loans.
Limitations and common misconceptions
Synthetic ABS carries model risk — the correlation assumptions between reference assets determine tranche pricing, and these models failed catastrophically during the 2008 financial crisis. The products also carry counterparty risk: if the CDS protection seller defaults, the investor loses the protection. A common misconception is that a synthetic ABS is the same as a traditional ABS. A traditional ABS owns actual assets; a synthetic ABS references assets. The distinction matters in a bankruptcy — a traditional ABS investor has a claim on the physical collateral, while a synthetic ABS investor has a claim on the CDS counterparty and the collateral held by the SPV.
