Quanto options are heavily utilized in commodity and international equity markets where traders want exposure to price movements without taking on bilateral currency fluctuations.
How Quanto Options Are Priced
Pricing a quanto option requires adjusting the standard Black-Scholes framework to account for the correlation between the underlying asset's price and the foreign exchange rate. The core adjustment occurs in the risk-neutral drift of the underlying asset.
The formula for the modified drift is:
Adjusted Drift (q_quanto) = r_domestic − r_foreign − ρ × σ_asset × σ_fx
Where:
- r_domestic is the risk-free rate of the payout currency.
- r_foreign is the risk-free rate of the underlying asset's currency.
- ρ is the correlation coefficient between the asset returns and the FX rate.

- σ_fx is the volatility of the exchange rate.
This adjusted drift replaces the standard risk-free rate in the Black-Scholes formula. The higher the positive correlation between the asset and the foreign currency, the lower the forward price of the asset in the domestic currency, which lowers the price of a quanto call and increases the price of a quanto put.
Worked Example
Assume a US-based trader wants to buy a call option on SAP, a German stock trading on the XETRA exchange in Euros. The trader wants exposure to SAP's price movement but refuses to take on EUR/USD currency risk. The trader buys a USD-denominated quanto call on SAP with a strike of €130.
At expiration, SAP stock closes at €140. The payoff in Euros is €10 per share. Because it is a quanto option, the payout is multiplied by the predetermined exchange rate fixed at trade inception, say $1.10 per €1. The trader receives $11.00 per share in cash, settled in USD. If the Euro collapsed to $0.90 against the Dollar by expiration, standard foreign options would suffer FX losses, but the quanto option still pays $11.00, completely shielding the trader from the currency depreciation.
When Traders Use Quanto Options
Traders use quanto options to isolate pure directional price risk in foreign markets. Institutional funds buy quanto options on Japanese indices like the Nikkei 225 to gain exposure without taking on JPY/USD risk. Crypto traders use quanto futures and options on platforms like BitMEX and Deribit, where contracts are collateralized in stablecoins or BTC while tracking the price of USD-denominated assets. The quanto structure removes the need for multi-currency collateral management.
Limitations and Common Misconceptions
A major misconception is that quanto options are completely risk-free regarding foreign exchange. While the final payout is shielded from FX movements, the premium paid upfront is still subject to FX translation risk if the trader converts domestic capital to pay the premium. Furthermore, quanto pricing assumes a stable correlation (ρ) between the asset and the FX rate. In periods of extreme market stress, correlations break down, causing the option's actual behavior to diverge from its theoretical pricing model. Quanto options also suffer from wider bid-ask spreads due to the complex hedging requirements forced on market makers.
